Technical analysis on the other hand, uses historical price and volume data to predict the likely future price of a stock.\u00a0 The technical analyst uses a wide range of charts to determine the behavioral pattern of a stock in order to estimate its likely price at a any particularly point in time.<\/p>\n

What Method Should I Use to Find Stock to Buy?<\/strong><\/h2>\n

I get questions like this very often in my inbox.\u00a0<\/p>\n

If you are serious about investing, you should at least have a basic understanding of both fundamental and technical analysis. The reason is that both are useful tools.\u00a0<\/p>\n

While fundamental analysis helps you decide what stock to buy, technical analysis tells you when to buy.\u00a0<\/p>\n

And this is important irrespective of the instrument involved: stocks, commodities, futures, etc., as long as their prices are driven by the forces of demand and supply.<\/p>\n

Now in Details..<\/p>\n

Current Quarterly Earnings Per Share<\/strong><\/h4>\n

When deciding on a stock to buy, quarterly earnings growth is an important factor to consider.\u00a0 The stock you select must show an increase in quarterly earnings (EPS) by at least 20% – 25% for the most recent quarter.\u00a0 And also for the last two or three quarters.\u00a0<\/p>\n

This is the minimum, the bigger the better.\u00a0 In a bull market, i.e, in a period of rising stock prices, look for stocks with quarterly EPS growth of about 40% and above.<\/p>\n

Annual Earnings Growth<\/strong><\/h4>\n

Quarterly earnings growth are not just enough.\u00a0 The reason is that the fantastic current quarter earning you are looking at may just be a flash in the pan.\u00a0<\/p>\n

You will need more proof.\u00a0 And that proof you can get from looking at the annual EPS growth for the past three years.\u00a0 If this is solid within the 20% – 25% region, then it could be validation you need to prove that the company is solid.<\/p>\n

The combination of strong earnings in the last few quarters ( say 3 to four quarters) plus a record of solid growth in recent years, create a winning stock.<\/p>\n

New Product, Management, Highs<\/strong><\/h4>\n

According to CAN SLIM founder, William J. O’Neil, it takes something new to produce a startling advance in the price of a stock.\u00a0 And as studies have shown, great stock market winners in the past all had something new.\u00a0<\/p>\n

    Supply and Demand<\/strong><\/h4>\n

    The law of demand and supply is an important economic model that determines prices of commodities.\u00a0 In stock investing, this law applies.\u00a0<\/p>\n

    The scarcer the stock, the more likely the price will be high.\u00a0 And the more people that want to buy the stock, the more likely that the price will go up.<\/p>\n

    In selecting a stock to buy, it is important that you consider the outstanding shares (i.e the number of shares that is in circulation) and also the demand for these shares.<\/p>\n

    The higher the number of shares outstanding, the higher the volume of demand needed to prop up the share price.\u00a0 The reverse is also true.<\/p>\n

    So the rule is to look out for those stocks with not too much share outstanding but with reasonable volume increase.\u00a0\u00a0 As more investors want to buy a stock with limited supply, the price goes up.<\/p>\n

    Also look out for stock in which management hold at least 2 – 3% interest.\u00a0 Or more, in smaller companies.\u00a0 Such shares usually present better prospect.\u00a0<\/p>\n

    Leader or Laggard<\/strong><\/h4>\n

    Look out for stocks that lead in their sectors not ones that lag behind.\u00a0 Buy the best of the best, the leaders in hot industries and ones that are posting superior results in sales and earnings. \u00a0<\/p>\n

    Now this is very important….<\/p>\n

    The stock that is an industry leader is not usually the one with the most recognized brand or the largest in the industry.<\/p>\n

    The leader is the company with the best quarterly and annual earnings growth, return on equity, sales growth, profit margins and price action.\u00a0 Such a company will usually have an innovative product and increasingly gaining market share from its older but less innovative competitor.<\/p>\n

    Technically, these are stocks with 80 or above rating in Relative Price Strength (RS) and rising Relative Strength line, around the 52 week average.<\/p>\n

    Institutional Sponsorship<\/strong><\/h4>\n

    Institutional investors account for about 75% of market activities.<\/p>\n

    The degree of interest institutional investors are showing in a stock is referred to as institutional sponsorship. Institutional investors include: Mutual Funds, Pension Funds, Insurance Companies, Investment Banks.<\/p>\n

    Watch out for stocks which they are buying.\u00a0 It takes big demand to drive up prices of stocks and institutional investors do buy really big.\u00a0 And often sell big too.<\/p>\n

    If institutional investors are not buying a particular stock, that stock is probably not worth buying.\u00a0 Observe Mutual Funds who are producing superior returns and watch out for the stocks they are buying.\u00a0<\/p>\n

    These are very likely to be winners.<\/p>\n

    Professional investors (or institutional investors) have qualified analysts who are constantly reviewing the market and researching hundreds, if not thousands of stocks.\u00a0 So it’s a validation to see that they are buying a stock that you are considering to buy.<\/p>\n

    Market Direction<\/strong><\/h4>\n

    A study of the stock market shows that 75% of stocks follow the general market direction.\u00a0 Hence, it is very important that you learn to understand and interpret market direction at all points in time.<\/p>\n

    If you fail to correctly interpret the market direction, it means that you 3 out of 4 of your investment will fall with market averages and you will lose money big time.<\/p>\n

    \u00a0It is therefore advised that in your analytical tool kit is a reliable method to determine when you are in a bull market or a bear market.<\/p>\n

    Most importantly, you should know at which stage the cycle is at the prevailing time.\u00a0 For example, if a bull market, is it at the early stages or is it nearing a reversal?<\/p>\n

    Understanding and interpreting what the daily market averages are, is the best way to determine the direction of the market.<\/p>\n

    The CAN SLIM rule here is to only make new purchases in an uptrend market and take defensive action as the market begins to weaken.\u00a0<\/p>\n

    If you buy a stock when the general market is in a strong uptrend, you have a 75% chance of being right. And if you buy when the market is in downtrend, you have a 75% of being wrong.<\/p>\n

    This is irrespective of how accurate you are with the other six criteria.\u00a0 The ‘M’ in CAN SLIM is thus, the most important.<\/p>\n

    Do you want to buy a stock that is a winner? Learn, understand and interpret the general direction of the market correctly.\u00a0 The general direction of the market is defined by the market index: Dow Jones Industrial Average, S&P 500, NASDAQ Composite.\u00a0 Not to forget the NSE All Share Index (ASI).<\/p>\n
